The stock has corrected sharply after missing the analyst estimates for the third quarter. The net loss was slightly more than estimates, and the revenues were a little more off than what the market had anticipated. Even the last earnings had led to a negative reaction. Consecutive quarters of performance below expectations has weakened the sentiments significantly. It has managed to bounce from the critical level of around $5, but the volumes have been going down. So the recovery is weak, and it will require improvement in fundamentals to reverse the sentiments. However, the company has been showing improvement by reducing the losses. In Q3, the losses declined sequentially and on a yoy basis. The revenues also increased on a yoy basis, though they declined sequentially. Operationally, it added 2% lesser customers in Q3, but the total active customers increased by 6% to 2.1 million. For the first nine months of 2013, the net sales was $285 million compared to $245 million in the first nine months of 2012. The net loss also declined from $15.9 million to $10.9 million during the same period. So though the company is unable to exceed street expectations, there have been improvements. However, net profit is still elusive, and is likely to remain so for some time unless there is some remarkable improvement. Cash and equivalents have also declined from $32 million on December 31, 2012 to $19.23 million on September 30. Overall vitamins / supplements / wellness market is expected to grow at a healthy pace, and Vitacost can take leverage this to its advantage. The growth potential is evident from the success of MusclePharm (MSLP) which has moved from near zero to $100 million revenues in a few years. To improve the sentiments, Vitacost needs to deliver positive surprises in the next few quarters. Otherwise the stock may remain weak.

The earnings has led to a sharp 10-11% correction in the stock. It had made its 52 week high of $9.40 on August 6 just before the earnings. The last trading session saw a large drop backed by abnormally high volumes of 300K. This is against the average 3 month volume of less than 50K shares. There were no positive surprises, and the gross margins reduced from 23.8% in Q2'12 to 22.3% in Q2'13. The revenues increased by about 22% on a yoy basis from nearly $80 million in Q2'12 to around $97 million Q2'13. However, the net loss increased to $4.38 million compared to net loss of $4.3 million in Q2'12. This was against the trend of sequential declines in net loss over the last couple of quarters. Even the revenues declined sequentially. For H1'13, the sales increased to $194.99 million (compared to $163.47 million in H1'12). The net loss in H1'13 declined to $7.24 million or 22 cents per share ($10.286 million or 32 cents per share in H1'12). Third party products comprised nearly 80% of the sales. One important reason for correction was that the stock had already appreciated significantly over the last few months. This had made it important for the company to deliver a positive surprise in the earnings to maintain the uptrend. The correction can run deeper, and the next few quarters will be extra important for the company. If there are negative surprises, then the trend may change decisively. The company needs to increase the pace of growth in topline, and, more importantly, improve the margins. Here, high growth potential offerings from smaller companies may be identified as the margins are better in those deals. Chromadex Corporation (CDXC) has launched a couple of high potential molecules recently. Vitacost can look for other products which may be more in line with its product segment focus.

The earnings will be released in a few days. That will be an important event for the stock, and it is important that it delivers better than expected numbers. This is especially true due to the recent appreciation in the stock. It is about 50% up on a 52 week basis, and nearly 30% up on a year to date basis. The reduction in losses and increase in revenues over the last few quarters has improved the sentiments for the stock. As per an article on the fool network, average analyst estimates for Q2'13 predict that the company's revenues will increase by 20%, and it will report a net loss of 7 cents per share. In the last quarter, the revenues had increased by 17% and the net loss had reduced significantly from $6.55 million to $3.5 million on a yoy basis. Even sequentially, there was growth in revenues and reduction in net loss. As mentioned in the article, the gross margin was 23.1%, 20 basis points better than the prior-year quarter. Operating margin was -3.0%, 440 basis points better than the prior-year quarter. Net margin was -3.1%, 470 basis points better than the prior-year quarter. The full year's average estimate for revenue is ~$394 million (~$331 million in 2012), while the net loss is expected to be 33 cents per share (59 cents in 2012). The management has achieved visible results by improving the margins, but full year profitability is still a bit far away. The topline growth needs to continue, but it is important to focus on higher margin products so that the improvement in margins continues. The growth in the market is likely to remain reasonable, with big and small players bringing new innovative products. Chromadex (CDXC) is in the news for its molecule Nicotinamide Riboside (a vitamin derivative with use in multiple indications including obesity), and there are other players which are attempting to leverage the growth story. For Vitacost, the next earnings will be extremely crucial in determining the short term trend.

The strength in the stock has been exceptional. It has moved strongly over the last one month, when many stocks have corrected with the market. It is now about 70% up from its 52 week low of $4.97. The good results in the last quarter and the expectations of a turnaround are helping the stock to gain momentum. The price already has factored a lot of the positives related to the turnaround, and may need a stronger positive surprise in the next quarter to keep going. However, it is still strong, and thus the trend can be followed. As a matter of caution, one can follow it with a trailing stop loss. The main trigger will be the earnings in a month from now. That will decide the short term future of the stock. If it is able to beat the guidance or post a quarter of profit or improve its performance, it may be able to move to the next zone pretty quickly. The fact that it does not have any debt makes things better. Negative surprises will have a harsher effect so one needs to decide how to play it. In a run up to the event, the stock may remain in a tight range if the overall market does not weaken significantly. For growth it is more dependent on the performance of third party products as they contribute 75% to the revenues. So some new, high growth potential, better margin products from these parties would surely help. Chromadex (CDXC) recently launched Nicotinamide Riboside (NR) which is a vitamin molecule with a lot of potential for its use in numerous indications. Other small and big companies are also launching numerous innovative products in the market which are likely to help in improving growth and margins. Vitacost can select the product from a company which is more in line with its own segment focus / strategy. Next earnings will be extra crucial.

There has been improvement in fundamentals of Vitacost over the past few quarters. However, it is still far away from turning net positive even on a quarterly basis. On a ttm basis, the current net loss is around $15.4 million. It may take several quarters of remarkable performance to turnaround on a full year basis. Years of losses have led to an accumulated deficit of around $50 million. The stock has done great and factored a lot of this improvement already. It is up by more than 65% over its 52 week low made in August and hence the investors have been rewarded. The future will depend on how the fundamentals improve over the next few quarters. If it can deliver a quarterly profit this year, then that can be a major trigger for the stock. Till that time, substantial improvement from current levels is a little difficult. So it will be good to be a little cautious now. In the last earnings, the revenue growth was good and the net loss reduced substantially on a yoy basis. Even on a sequential basis there was some reduction in net loss. Thankfully, it is a zero debt company and the main worry is the margins only. To improve margins it is surely working on cost rationalization. Maybe it can focus on the more profitable products. Third party products account for 75% of its sales. So it can try to get a little choosy. It can get better deals from smaller companies. Many smaller companies are developing innovative products which have the potential to generate sales volumes and also improve profitability. ChromaDex Corporation (CDXC), a company backed by billionaire investor Dr Frost, has recently launched a few innovative molecules which hold good potential. Vitacost can look at other products which are more in line with its own segment focus.
